Hi Tom, could you please use

M-x ediff-submit-report

to report the problem. It will provide the crucial details.

Feel free to send that report to xemacs-beta at xemacs.org as well in
addition to the upstream author (Michael).

You'll have to start a working ediff session (e.g. ediff-files) to be
able to use ediff-submit-report from an *Ediff Control Panel* using

G ediff-submit-report

M-x ediff-directories
works fine for me between a directory on its parent, which is what you
seem to be doing.

I use
(emacs-version)
"XEmacs 21.5 (beta28) \"fuki\" (+CVS-20070612) [Lucid] (i586-pc-win32, Mule) of Wed Jun 13 2007 on TANG"
ediff-version
"2.81.1"

Adrian
